the action needs to be applied to the main root folder, so mark (click) it, choose page → folder-action → favicon, however I’m pretty sure, that just putting it (favicon.ico) on the main root of your host is doing the same. You can use the upload stuff action to do this.
If you have downloaded the Action, and if the file you downloaded is
in the form of a .fwaction or .fwactionb file (that is to say, if it
was compressed as a Zip or similar, you have decompressed it into its
native format) then you should drag the icon of the Action from your
Downloads folder onto the top of the Freeway icon in your Dock.
Freeway will come to the fore, ask if you want to install Actions, and
if you agree, the Action will go where it wants to go. Note however
that some Actions require more elaborate installation methods than
this, for example, placing a folder of assets needed by that Action in
a particular directory on your Mac. If that is the case, the Action
will have come with specific installation instructions to that effect.

I always put my actions manually in the user - library - application support - Freeway - Actions. Within that you can build (if you want) subfolders to organize your stuff.
But it should be said that I have to learn that this described folders are not to see for the mortals if you’re using Lion.
